I think your water heater is fine. Please post the make and model of the appliance itself. From your description, it has Direct Spark Ignition (DSI). The "ON" Light will stay lit. Many DSI water heaters also have a smaller LED that light when you first turn the switch ON. It's actually an "It didn't Light" indicator, and goes OUT right about the time you hear the flame ignite.
Send the Make/Model. Label may be on the outside end of the unit, the end covered by the metal access door.
