They do have to pay out fair market value, even if that figure is higher than the damage. But many times their idea of fair market value and actual value are quite different.
ICBC is well know for making people lowball offers, hoping they will take it and run. THats when the fight escalates to get enough to actually replace the vehicle with a similar one.
