Luan plywood

I am changing the wallpaper in the bedroom and after taking off the wallpaper I noticed that on a small area there are what appears to be strips of loose wood maybe that can be peeled off. I believe that this is due to water damage prior to my purchase. Shall I peel off the pieces then sand lightly....prime with oil paint and then put on new wallpaper?

When I had water intrusion from window seal issue my wallpaper needed replacing - when I removed the wallpaper I noted that the luan surface was pitted/damaged. I first dried everything out - didn't think sanding alone was going to resolved issue so I used some of that spackle/mud used to cover tape seams when you put up wall board - that goes on easy and you can sand out any minor imperfections. I painted that with some Kiltz and then wallpapered. Looks great - been 4+ years and no problems.

If it is dry and feels pretty solid, they make several different MARINE products that bond, fill, and stabilize wood that has been water damaged.
